Does Excess Nominal
GDP Growth Lead
Inflation?
Long-term inflation is identically equal to excess
nominal GDP growth, that is, the growth rate of nominal
gross domestic product minus the sustainable growth
rate of real output. The sustainable rate of real output
growth is what the rate would be in the absence of the
business cycle and short-run policy effects. Because
of the long-run relation between excess nominal GDP
growth and inflation, some economists have advocated
jominal GDP as a target of monetary policy. Under
uch procedures, monetary policy would become less
accommodative when nominal GDP exceeds the target,
and more accommodative when nominal GDP falls
short of its target. An important question is whether
excess nominal GDP growth indicates subsequent
changes in inflation with sufficient lead time to
allow for monetary policy actions that can moderate
undesirable swings in inflation. In general, we would
expect shifts in nominal GDP to lead inflation, because
such shifts tend to boost real output initially, before
being reflected fully in prices.
The chart plots excess nominal GDP growth and
the next year’s rate of price inflation. The chart suggests
that accelerations and decelerations in excess nominal
GDP growth have in fact preceded major, sustained
accelerations and decelerations in inflation. The best
example is the period between the early 1960s and
late 1970s, when excess nominal GDP growth clearly
accelerated before inflation. In opposite circumstances,
decreases in excess nominal GDP growth from 1979
to 1981 preceded decreases in inflation. A surge in

excess nominal GDP growth from 1984 to 1986 was
absorbed primarily by rapid growth in real output as
the economy recovered from the deep recession of
the early 1980s; high nominal GDP growth was not
sustained long enough to channel into higher inflation.
Finally, between 1989 and 1992, the chart shows that
excess nominal GDP growth diminished in advance of
the decline in the inflation rate.
With respect to the future, the chart shows an upturn
in excess nominal GDP growth by the end of 1993,
though it is too early to tell whether it will be sustained
long enough to be reflected in the price level.
